{"id":6881,"date":"2022-02-12T15:15:16","date_gmt":"2022-02-12T07:15:16","guid":{"rendered":"https:\/\/slashtraders.com\/?p=6881"},"modified":"2025-09-29T17:36:39","modified_gmt":"2025-09-29T09:36:39","slug":"vix-hedging-strategy","status":"publish","type":"post","link":"https:\/\/slashtraders.com\/en\/blog\/vix-hedging-strategy\/","title":{"rendered":"VIX Hedging Strategy: How a $4,448 Hedge Returned $43,634 in the 2020 Crash"},"content":{"rendered":"<p class=\"wp-block-paragraph translation-block\">When we choose different options strategies to trade at <a href=\"https:\/\/slashtraders.com\/en\/blog\/iv-rank-vs-iv-percentile\/\" target=\"_blank\" rel=\"noreferrer noopener\">different relative volatility<\/a>, namely sell options at high IV, and buy options at low IV, we can use VIX to learn more about the market sentiments on volatility.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Today we\u2019ll share with you how VIX works and alternate ways to hedge your portfolio with VIX.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"\u4ec0\u9ebc\u662fvix\u6307\u6578\">What Is VIX?<\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">The VIX index was introduced in the early 90s, and it measures the near-term 30 days implied volatility or expected move, of the S&amp;P 500 stocks.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">It measures the expected annualised move from now till the expiration in 30 days calculated based on all SPX <a href=\"https:\/\/slashtraders.com\/en\/blog\/options-value\/\" target=\"_blank\" rel=\"noreferrer noopener\">options prices.<\/a> Since the SPX index is the largest stock market index in terms of aggregated market cap, globally every market participant uses the VIX as a measure of the volatility of the stock market as a whole.\nSo VIX represents the SPX index annualised expected move for one standard deviation.<\/p>\n\n\n\n<figure class=\"wp-block-image aligncenter size-large\"><img fetchpriority=\"high\" decoding=\"async\" width=\"1024\" height=\"639\" src=\"https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/5-year-VIX-1024x639.png\" alt=\"5 year VIX\" class=\"wp-image-6885\" srcset=\"https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/5-year-VIX-1024x639.png 1024w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/5-year-VIX-300x187.png 300w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/5-year-VIX-768x479.png 768w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/5-year-VIX-18x12.png 18w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/5-year-VIX.png 1486w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><figcaption class=\"wp-element-caption\">VIX fluctuated between 8 and 85 in the last 5 years.<\/figcaption><\/figure>\n\n\n\n<p class=\"wp-block-paragraph\">The VIX on 2021\/10\/21 is 15.01, which means the market expects a 68% probability (+\/- 1 standard deviation of a normal distribution) that the S&amp;P 500 will move within a range of +\/- 15.01% in the next 12 months. With the SPX at 4549.78, it correlates to an expected movement between 3955.98 and 5232.70.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">As the market generally expects the stock market to be bullish in the long run, when the SPX moves upward, the VIX will generally go down. But when the market crashes, the VIX will rise sharply, leading to the general feeling that VIX represents the fear index of the market.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Since its inception, the VIX has been moving in a range of 10 to 80, while staying between 11 and 20 most of the time. The 5-year average of VIX is at around 15, whereas the 30-year average is closer to 20.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Just before the 2020 crash, the market was moving at historically low volatilities, whereas in the 1990s the general volatility level was significantly higher.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">There are weekly and monthly options available on the VIX that we can trade to profit from <a href=\"https:\/\/slashtraders.com\/en\/blog\/market-volatility-hv-iv\/\" target=\"_blank\" rel=\"noreferrer noopener\">exploding or collapsing of volatility.<\/a><\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Unlike stocks where <a href=\"https:\/\/slashtraders.com\/en\/blog\/what-are-options\/\" target=\"_blank\" rel=\"noreferrer noopener\">options can be settled in shares<\/a>, VIX options are settled in cash. Holding VIX options to expiration will affect the cash balance of your account, without any assignment of shares.<\/p>\n\n\n\n<figure class=\"wp-block-image aligncenter size-large\"><img decoding=\"async\" width=\"1024\" height=\"532\" src=\"https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/vix-options-1024x532.png\" alt=\"vix options\" class=\"wp-image-6886\" srcset=\"https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/vix-options-1024x532.png 1024w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/vix-options-300x156.png 300w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/vix-options-768x399.png 768w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/vix-options-18x9.png 18w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/vix-options.png 1531w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><figcaption class=\"wp-element-caption\">There are weekly and monthly VIX options available, and they are always settled in cash.<\/figcaption><\/figure>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Here at SlashTraders, we never hold options to expiration except when we sell Cash-Secured Puts to <a href=\"https:\/\/slashtraders.com\/en\/blog\/apple-stock-overvalued-options\/\" target=\"_blank\" rel=\"noreferrer noopener\">acquire shares at a discount.<\/a><\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"\u6ce2\u52d5\u7387\u5c0d\u4e2d\u6027\u671f\u6b0a\u4ea4\u6613\u7684\u5f71\u97ff\">Impact of Volatility on Neutral Options Strategies<\/h2>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Given the <a href=\"https:\/\/slashtraders.com\/en\/blog\/best-iron-condor-options\/\" target=\"_blank\" rel=\"noreferrer noopener\">advantages of Iron Condors<\/a>, such as high premium and defined risks, it is tempting to trade a neutral options strategy all the time and benefit from the lack of price movements in the underlying.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">The Cboe S&amp;P 500 Iron Condor Index (CNDR) is the closest thing to answering how <a href=\"https:\/\/slashtraders.com\/en\/tools\/options-scanner\/\" target=\"_blank\" rel=\"noreferrer noopener\">selling a 30-day expiration Iron Condor<\/a> on the SPX would perform over time.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">The <a href=\"https:\/\/www.cboe.com\/us\/indices\/dashboard\/cndr\/\" target=\"_blank\" rel=\"noreferrer noopener\">CNDR index<\/a> performed around 690% since its inception in 1986, while the S&amp;P 500 generated a return of 5,500% in the same period.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">This means an Iron Condor strategy isn't the <a href=\"https:\/\/slashtraders.com\/en\/blog\/sp500-spy-etf-wheel-strategy\/\" target=\"_blank\" rel=\"noreferrer noopener\">best option strategy to increase S&amp;P 500 returns<\/a> over the long term.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">If we compare the VIX with the performance of CNDR over time, we can see greater profitability in CNDR usually coincides with a reversion of high VIX to the mean.<\/p>\n\n\n<\/p>\n\n\n\n<figure class=\"wp-block-image aligncenter size-full\"><img decoding=\"async\" width=\"995\" height=\"316\" src=\"https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/cndr-performance-vs-vix.png\" alt=\"cndr performance vs vix\" class=\"wp-image-6890\" srcset=\"https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/cndr-performance-vs-vix.png 995w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/cndr-performance-vs-vix-300x95.png 300w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/cndr-performance-vs-vix-768x244.png 768w, https:\/\/slashtraders.com\/wp-content\/uploads\/2022\/02\/cndr-performance-vs-vix-18x6.png 18w\" sizes=\"(max-width: 995px) 100vw, 995px\" \/><figcaption class=\"wp-element-caption\">The greatest CNDR performance usually occurred when VIX reverted to the mean after an expansion.<\/figcaption><\/figure>\n\n\n<p><\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Hence, we tend to only trade Iron Condors and <a href=\"https:\/\/slashtraders.com\/en\/blog\/best-strangle-options-strategy\/\" target=\"_blank\" rel=\"noreferrer noopener\">Strangles<\/a> after <a href=\"https:\/\/slashtraders.com\/en\/tools\/high-implied-volatility-stocks\/\" target=\"_blank\" rel=\"noreferrer noopener\">massive volatility spikes<\/a>, before the volatility reverts to normal levels.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"\u7528vix-call-ratio-backspread\u5c0d\u6c96\u7684\u65b9\u6cd5\">When to Enter VIX Hedging Positions<\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">Since we see the VIX is inversely correlated to the S&amp;P 500 index, when S&amp;P 500 drops, VIX will increase sharply. During the 2020 crash, VIX jumped from 12 to 85; in 2009, it jumped from 16 to 90; and VIX went as high as 49 in both 1998 and 2001.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">An advanced option Greek, vomma measures the sensitivity of vega, while <a href=\"https:\/\/www.cboe.com\/us\/indices\/dashboard\/vvix\/\" target=\"_blank\" rel=\"noreferrer noopener\">VVIX<\/a> does the same for VIX. Therefore, VVIX moves as a precursor to VIX. Whenever VVIX crosses above 20 on the RSI, exiting an oversold condition, we can enter a VIX hedging position.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">On 2020\/2\/18, the VVIX crossed above the RSI 20 level and <a href=\"https:\/\/slashtraders.com\/en\/tools\/bull-put-spread-screener\/\" target=\"_blank\" rel=\"noreferrer noopener\">triggered a signal to go long<\/a> on VIX at 16. If the underlying prices already reflect the expected move, then the <a href=\"https:\/\/slashtraders.com\/en\/blog\/zero-cost-collar\/\" target=\"_blank\" rel=\"noreferrer noopener\">hedge<\/a> becomes ineffective.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">A great hedging strategy with VIX options is the Call Ratio Backspread:<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>Sell 1 ATM Call contract.<\/li>\n\n\n\n<li>Buy 2 OTM Call contracts.<\/li>\n<\/ul>\n\n\n\n<p class=\"wp-block-paragraph\">The strategy uses the short ATM Call to finance the cost of the long Calls. If VIX crosses beyond 40 or even skyrockets to 80, the strategy will miss out on those gains.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">A long Call Spread also has less leverage than Call Ratio Backspreads, so you would need to open more trades at a net debit with higher transaction costs.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Therefore, we don\u2019t suggest the usage of long Call Spreads for portfolio hedging. We\u2019ll discuss an alternate way to hedging by VIX <a href=\"https:\/\/slashtraders.com\/en\/tools\/futures-screener\/\" target=\"_blank\" rel=\"noreferrer noopener\">futures<\/a>.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"\u4ec0\u9ebc\u662fvix\u671f\u8ca8\">What Are VIX Futures?<\/h2>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">The <a href=\"https:\/\/www.cboe.com\/tradable_products\/vix\/vix_futures\/\" target=\"_blank\" rel=\"noreferrer noopener\">VIX futures (\/VX)<\/a> reflect the market expectation of the VIX value at a certain future point in time. The notional value of a VIX futures contract is $1000 for each 1 point. While the VIX is at 15.01, the VIX futures stand at 18.90, reflecting the market assumptions of where the VIX will be in the future. This means the market expects the volatility to increase to 18.90. It means the further we go out in time, the more likely a surge of volatility is to happen.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">On rare occasions, VIX futures may trade in backwardation, with longer-dated contracts trading at a lower price. It usually happens after market crashes like in 2008 or 2020, when volatility spiked to 30-80. Then the market would expect the volatility to revert to its historical mean of 11-20 range afterwards.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">We believe VIX futures should not be held to expiration but <a href=\"https:\/\/slashtraders.com\/en\/blog\/roll-options\/\" target=\"_blank\" rel=\"noreferrer noopener\">rolled into the next expiration cycle<\/a> just like VIX options.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"\u7528vix\u671f\u8ca8\u5c0d\u6c96\u7684\u65b9\u6cd5\">Hedging With VIX Futures<\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">If we buy a \/VX contract while VIX is 15, the buying power required is $13,000, with a notional value of $15,000. When the market crash leads to the VIX expanding to 40, the notional value of the \/VX contract expands to $40,000, leading to a profit of $25,000.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Similar VIX futures with 1\/10 the contract size are also available as the <a href=\"https:\/\/www.cboe.com\/tradable_products\/vix\/mini_vix\/\" target=\"_blank\" rel=\"noreferrer noopener\">VIX mini futures (\/VXM)<\/a>, which allows traders with smaller accounts to participate in VIX futures trading.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">As in the case of VIX hedging with options, you should buy \/VX futures with 3 months to maturity for the best protection.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"\u7528\u548cvix\u76f8\u95dc\u7684\u5916\u532f\u8ca8\u5e63\u5c0d\u6c96\">Hedging With VIX-Correlated Asset Classes<\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">In finance, we describe the offset between different asset classes as arbitrage, and the relationships between related asset classes as either positive or negative correlation with each other.Naturally, people would argue that gold (GLD) has an inverse relationship to market crashes. However, GLD doesn\u2019t have a strong correlation with the S&amp;P 500.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">To protect our portfolio, we need a hedge that both correlates with S&amp;P 500 and kicks in in a timely fashion as well, such as the <a href=\"https:\/\/slashtraders.com\/en\/tools\/forex-picker\/\" target=\"_blank\" rel=\"noreferrer noopener\">forex pairing<\/a> of AUDJPY. The global forex market is about ten times larger than all stock markets combined, and allows large financial institutions to park their money in times of market turmoil.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">The Japanese Yen is considered a safe haven currency and sees a large inflow of money during market crashes. It is also dubbed as a risk-off currency. The Australian dollar is largely backed by the country\u2019s wealth of natural resources highly demanded during global economic growth and despised in recessions.<\/p>\n\n\n\n<p class=\"wp-block-paragraph translation-block\">Currency pairs reflect the strength ratio of the two countries. When the market crashes, the AUD\/JPY currency pair becomes stressed on both sides, causing it to perform large long-lasting cyclical moves.
